FOREX-Euro tumbles on European comments, weak ZEW

LONDON, Sept 19 (Reuters) - The euro tumbled from an earlier two-week peak versus the yen on Tuesday after comments from a European official on the yen and a weaker-than-expected reading on the key German ZEW expectations indicator.

A European official said markets may need time to digest policymakers' message at the weekend Group of Seven meeting that a stronger yen versus the euro is desirable.

Investors are puzzled by mixed messages on the Japanese currency's weakness. The G7 made no mention of yen weakness in its communique, but some European and Japanese policymakers on the sidelines of the gathering said the yen should reflect fundamentals.

Then Japanese Finance Minister Sadakazu Tanigaki said the euro/yen was not specifically discussed at the meeting.

"Obviously you have a short-term influence from the ZEW which is pressuring from the euro zone side. We've seen a degree of uncertainty as to what the outcome from the G7 was," said Jeremy Stretch, market strategist at Rabobank.

"There still seems to be some confusion whether the yen really was discussed. The yen was a little bit oversold so shorts are being squeezed in the short term."

By 1000 GMT, the euro had fallen as low as 148.71 yen , down 0.7 percent on the day, pulling back from a two-week peak above 150 set earlier.

The euro hit a record high against the yen last month at 150.78 yen, according to Reuters data.

The euro was down 0.4 percent at $1.2656 , while the dollar was also down 0.4 percent at 117.52 yen .

The yen has been under pressure as investors are keen to borrow in cheap yen to invest in higher yielding currencies.

"Even if Japan does raise rates in the next few months, it's got a long way to go, so it (the yen) is still the cheapest currency on the planet to fund," said Neil Jones, head of hedge fund sales at FX group at Mizuho Corporate Bank.

"Once the dust settles on the (European) official's announcements, I'd expect to see euro/yen move higher again."


Analysts say hawkish comments from ECB officials are also working against remarks from euro zone policymakers indicating they are uncomfortable with export-damaging euro strength.

"They are obviously trying to talk the yen up and the euro down, but this is inconsistent entirely with the rhetoric from the ECB which is indicating strongly to the market that they would raise rates," said Derek Halpenny, currency economist at BOTM-UFJ in London.

ECB Governing Council member Guy Quaden was quoted as saying the ECB is on high alert over risks to price stability, a goal that does not run counter to supporting growth.

But an expected slowdown in the U.S. economy and effects from past interest rate rises, coupled with euro strength, are expected to bite the euro zone's growth going forward.

Investor sentiment is already deteriorating -- the headline ZEW expectations indicator plunged to an eight-year low of -22.2 in September from -5.6 in August.

Investors are still expecting the ECB to continue with its tightening, with another rate hike coming in October.

One senior euro zone monetary source told Reuters on Monday that rates would probably reach 4 percent next year if growth stayed as strong as expected.

Interest rates were seen remaining as the dominant theme on currency markets, with investors focusing on the Federal Reserve interest rate decision on Wednesday.

The Fed is widely expected to stand pat at 5.25 percent but investors will focus on the statement for clues on whether policymakers are more minded towards the next move being a hike or a cut.
